It is related to Lord Rama's victory over Lanka.  Lord Rama returned to Ayodhya after fourteen years of exile.  On his return to Ayodhya, the people of Ayodhya illuminated and expressed their joy.  It was the new moon day of Ashwin month.  Since then, this day started being celebrated every year.  Gradually it took the form of the festival of Deepawali.  


There is also a belief that this festival started in the joy of full-blown Yudhishthira's Rajasuya Yajna.  The people of Jain sect celebrate this day as Nirvana - Vivara of Lord Mahavira.  Preparations for this festival start a few days before Deepawali.
